Abstract:In this master thesis the main focus is an analysis of historical interest rates, and the use of historical interest rates in interest rate modeling. The interest rate data used, both in the preliminary analysis and the interest rate modeling are from the years 1999 to the beginning of 2012. During these years the financial world were highly affected by two recessions; the burst of the dotcom-bubble in the years 2001 to 2004, and the financial crisis during the years 2007 to 2010, respectively. These two time periods are thus placed much emphasis on throughout the thesis. It is chosen to use historical interest rates data from Norway and the United States, and the data is collected using Reuters. Norway and the United States are two very different markets, both in size and liquidity. The Norwegian marked is however highly dependent on the American marked, which is also reflected in the analysis.Basic interest rate theory is first derived, and important notation, used throughout the thesis, is stated in the first part of the thesis, to better understand the differences in the two data sets. To further extend information about the two historical interest rate set and the correlations between them, a preliminary analysis with a parameter analysis and the distribution of the historical interest rates is included. Further, a multifactor Heat, Jarrow and Morton model is used to simulate future forward rates. The simulations are done based on both the two entire interest rate sets, but also with interest rates from specific time periods, respectively from the dotcom-bubble and the financial crisis. A Heat, Jarrow and Morton model uses volatility in historical data, to simulate future interest rates. This input to the model is found by preforming a principal component analysis on the chosen time periods. An interest rate model will never be able to simulate future interest rates exactly. This is also seen in for example the use of interest rates data from the years after the dotcom-bubble burst. Even though the simulations show some volatility in the predicted interest rates, a new crisis, such as the financial crisis that appeared some years later, is not predicted. Analyzing historical interest rates and using them to predict future interest rates does however give valuable information about future evolutions of interest rates. Predicted interest rates can further be used to gain information about macroeconomic changes, or be used in for instance, pricing models to price financial derivatives.
